“If disruption in the Strait of Hormuz continues, even at a limited level, the immediate impact will be felt through freight and supply chains rather than outright production losses.

“The Strait is a critical artery for global crude and product flows. Delays alone - vessels anchoring, rerouting, or facing higher war risk premiums - can tighten effective supply almost instantly. That tends to feed directly into higher freight rates, stronger physical crude premiums OUTSIDE the Arabian Gulf, and firmer Brent-Dubai spreads.

“OPEC’s latest production increase is unlikely to offset short-term logistical bottlenecks. Saudi Arabia and the UAE do have some ability to redirect crude via Red Sea routes, but those adjustments take time and cannot fully compensate for large-scale Strait disruption in the immediate term.

“The market response is typically sharp. Flat prices can rise quickly, but more importantly, we would expect physical differentials, tanker rates and product cracks to strengthen as refiners move to secure barrels. Refining margins need to expand to absorb higher crude procurement costs, particularly if AG volumes slow.

“If the situation escalates, strategic reserves become part of the conversation. The US SPR and China’s stockpiling strategy could help smooth flows, but those are policy decisions that would only come into play if disruptions prove prolonged.

“For now, freight and physical premium are the key transmission mechanism. The oil market can handle risk, but it struggles with blocked logistics.

“Lastly, refiners are now facing a stark choice; how long to wait before filling their procurement needs with ex-AG crude? If costs are high enough, refinery runs may already be at risk.”
